I was thinking to buy a second-hand PSP in order to play emulators for consoles like SNES and Mega Drive since Nintendo DS can barely play Gameboy and NES emulators (some games for these consoles don't play or have issues). So my question is: are SNES and Mega Drive emulators for PSP perfect (I mean if it can play all games for SNES and Mega Drive)? I also heard that PSP can emulate arcade games, mainly from Capcom and SNK. Are there any limitations for arcade emulation on PSP? And one last question: how much memory can I put on my PSP? Thanks in advance.

For the Genesis/MD there's PicoDrive which is a pretty good one and it also supports Sega CD games (although some run at a rather low framerate), and for SNES there's SNES9XTYL which isn't that great. It's serviceable but some games run really slow or have issues. I don't know if there's a newer version that fixes those problems, though.
As for arcades, yes, you can emulate the Neo Geo and the CPS1 and CPS2 (and very nicely I may add!), although for the larger Neo Geo games you'll need to run those roms through a program included with the emu which will make a cache file of it. It's as large as the game itself, but if it means you'll get to play games like KOF2002, Garou or Metal Slug 3 it's totally worth it. There was a version of MAME for it but I haven't tried it. Plus it's from 2005 so it may not work with newer firmwares.

Snes9xTYL 0.4.2 works pretty decently. Gameboy emulation is excellent, even advance, which the DS certainly can't handle.
As far as memory is concerned, the ideal solution in my opinion is to get a Micro SD HC to Memory Stick Pro Duo adaptor. I got one of these for a dollar, it lets me put -two- Micro SD HC cards into it, and my PSP has no trouble with it. A 16 gig Micro SD HC card is around 10 or 15 dollars online. That's a full 32 gigs for dirt cheap.

Playing GBA stuff on the DS- best bet is to get one of those memory pack cards and play it from there really. SNES emulation on the PSP is passable - a little too slow for my liking.

I'll put in a good word for SNES9XTYL. If you go into the settings and overclock the CPU, almost anything will run properly. The only thing I'm unsure about are some of the notoriously hard-to-emulate games, like Starfox et al. that have special chips in them.
Emulators for other systems run fine without much in the way of tweaks.
At any rate, I have enjoyed the hell out of my PSP since I began using it as an emulation platform. Get a 2000 or 3000 though, the 1000's d-pad is terrible for retro games.

Yeah, the GBA flash cards have the advantage of not actually being emulation if you're a purist, too. Hooray for hardware back-compatibility.

Don't forget about PSOne emulation, which is built-in in the firmware. You'll have to convert ISO's to a compatible format first (using software such as POPStation), but once you do, they run absolutely perfectly.

The PSP is super-hacked now, and doesn't even require custom firmware to run homebrew. Just look for things that are "signed," and drop it into the games folder!
The emulators I use:
gpSP J - a great GBA emulator. High compatibility and speed. I played through Mother 3 on it! PicoDrive - a solid Genesis/Megadrive/Sega CD/Mega CD emulator. High compatibility and speed. Doesn't support 32X. Nester J - a solid NES emulator. Not much else to say. MasterBoy - a solid GB/GBC/Master System/Game Gear emulator. Awesome UI. uo_SNES9X - a solid SNES emulator with high compatability. Games with excessive Mode 7 graphics tend to run slowly. Features the ability to overclock your PSP to increase speed (sometimes makes certain games run near-perfect). DaedalusX64 - a surprisingly solid N64 emulator. Bugs out a lot, but the ability to play the original Smash Bros on the go allows me to overlook its flaws.
I also have some unsigned stuff (there are signed homebrew launchers that allow the booting of unsigned homebrew...a little roundabout but it gets the job done).
RACE!: A solid NGPC emulator. PSPHUGO: A solid TG16 emulator. There are [unofficial] signed versions of this floating around, too.

GBA emulation is pretty good but it doesn't run every game. Probably just ones released late in the GBA's life. FFVI crashes and has graphical glitches. Every other ROM i ran worked tho.
